Small-Cap Stocks Soar in Emerging Markets, But Beware the Risks

    • Small-cap stocks in emerging markets are outperforming large-caps, rising almost 13% more this year. They benefit from domestic growth and less exposure to China's troubles.

    • Individual small stocks like Taiwan's Wistron and India's Jindal Stainless have soared over 100% this year. Brazil's Yduqs is up 103%.

    • Small-caps are more volatile though. They plummeted in the 2000, 2008, and 2018 downturns, underperforming large-caps by about 30% each time.

    • Lower regulation and governance issues plague small-caps. Even large markets like India have small stocks manipulated, leaving retail investors burned.

    • Central bank rate cuts could further boost small-caps, as they rely more on debt financing than large firms. Lower rates extend outperformance.

Additionally, market correlations have dropped since COVID, and on "down-market" days, correlations are 5% higher than on "up-market" days. Market correlations also decrease during upward economic cycles. Retail investors are showing a preference for dividend-driven investing and investing in AI stocks. The global subsidies race is impacting valuations in tech and leading to supply chain inefficiencies.
